Step 1
Figure out which songs you'd like to put in your game and organize them. Make sure they're all MP3 files.

Step 2
Copy the songs you've chosen to a separate folder, such as My Documents, for the time being. Make sure you copy them - not move them - otherwise the music won't also be in the folders they were in previously.

Step 3
Find your Custom Music folder by going to My Documents > Electronic Arts > The Sims 3 > Custom Music.

Step 4
Move all of the MP3 files to your Custom Music folder.

Step 5
The music will play in your game now. To access the music, have a sim turn the radio on and choose "Custom Music" as the station.

on 6/30/2009 I'm sorry I was mistaken. I just checked and the Custom Music station isn't listed under Music in Options. To Delete the songs that were on the Custom Music station by default you'll have to delete the files of these songs in the folder you added your music to.

on 6/29/2009 Both folders will work, I just find the one from My Documents>Electronic Arts>The Sims 3>Custom Music easier to get to and easier to remember. Thanks for the tip though.
